Understanding UAE End-of-Service Gratuity: Calculations, Rules, and Recent Changes

What Is End-of-Service Gratuity?

End-of-service gratuity (often called "gratuity") is a lump sum payment that employers in the UAE are legally required to pay employees upon termination of employment. It serves as a form of retirement or separation benefit and is one of the most significant financial entitlements for workers in the UAE. Understanding exactly how it is calculated can mean the difference between receiving a few thousand dirhams and receiving a substantial payout worth several months' salary.

How Gratuity Is Calculated

The calculation is based on your basic salary (not total package) and your years of service. For employees who have completed at least one year of continuous service, the formula under the current UAE Labour Law (Federal Decree-Law No. 33 of 2021) is as follows. For the first five years of service, you are entitled to 21 days' basic salary for each year of service. From the sixth year onwards, you receive 30 days' basic salary for each additional year of service. The total gratuity amount is capped at two years' basic salary.

For example, if your basic salary is AED 15,000 per month and you have worked for 7 years, the calculation would be: for the first 5 years, 21 days multiplied by AED 500 (daily basic salary, calculated as AED 15,000 divided by 30) multiplied by 5 years, which equals AED 52,500. For years 6 and 7, 30 days multiplied by AED 500 multiplied by 2 years, which equals AED 30,000. Total gratuity: AED 82,500. This represents approximately 5.5 months' basic salary — a substantial sum that many employees do not adequately plan for.

What Counts as Basic Salary?

This is where many employees face confusion and sometimes disputes. Basic salary for gratuity purposes includes only the fixed base salary stated in your employment contract. It does not include housing allowance, transport allowance, bonuses, commissions, overtime payments, or any other variable components. This is why understanding how your salary is structured matters enormously. If your total package is AED 25,000 but your basic salary is only AED 12,000, your gratuity will be calculated on AED 12,000.

Some employers deliberately structure packages with a low basic salary and high allowances to reduce their gratuity liability. When evaluating a job offer, always look at the basic salary component separately and understand its long-term impact on your gratuity entitlement. A higher basic salary percentage means a larger gratuity payout when you eventually leave.

The New Savings Scheme (Alternative to Gratuity)

In a landmark reform, the UAE introduced a voluntary savings scheme as an alternative to the traditional gratuity system. Under this scheme, employers can opt to make regular contributions to an investment fund managed by approved financial institutions, rather than holding gratuity liability on their balance sheets. Employees under this scheme may benefit from investment returns that could exceed the flat gratuity calculation, but they also bear some investment risk.

The scheme is currently voluntary for employers in both mainland and free zone companies. If your employer participates, you will have a choice between the traditional gratuity calculation and the accumulated savings plus investment returns — whichever is higher. This protects employees from investment losses while offering potential upside. The scheme is managed by the Securities and Commodities Authority and is expected to become more widespread over the coming years.

When Are You Entitled to Gratuity?

You must complete at least one full year of continuous service with the same employer to be eligible for any gratuity payment. If you resign (rather than being terminated), your entitlement depends on your length of service. After 1-3 years, you receive one-third of the calculated gratuity. After 3-5 years, you receive two-thirds. After 5 or more years, you receive the full amount. If you are terminated by the employer (for reasons other than gross misconduct), you receive the full calculated amount regardless of how many years you have served, provided you have completed at least one year.

Maximising Your Gratuity

Several strategies can help you maximise your gratuity entitlement. Negotiate a higher basic salary percentage in your package structure. Ensure your employment contract accurately states your basic salary. Keep records of any salary increases, as your final basic salary is used for the calculation. If you are considering resignation, waiting to complete a milestone year (especially the fifth year, when the rate increases from 21 to 30 days) can significantly increase your payout. Be aware that unpaid leave periods may not count towards your continuous service, so clarify this with your employer's HR department.

End-of-service gratuity is one of the most valuable benefits of working in the UAE. Understanding its mechanics helps you make better career decisions, negotiate stronger packages, and plan your finances more effectively during your time in the Emirates.
